What SHOULD I DO??

You modify your letter, and say something like, "I do not believe it is in (Daughter's) best interest to remain in (Teacher's) classroom, and I want to be sure that I understood you correctly when you said that it could not be done mid-year." There is no way that we could have anticipated this type of incident would happen, or I would have requested that (Daughter) be placed in a different classroom at the beginning of school. I hope that you will reconsider my request. I appreciate your prompt response.

Then, in addition to sending it to the Principal, you cc: the Superintendent, and send him a copy. That's the principal's boss.

Thank you for the reply. Yes, principal gave an apology but not her teacher. And principal does not agree to move her to a different classroom in the middle of this school year. What do I do?

Did you go into the meeting with the principal and ask for something specific? (An apology from the teacher? A change of classroom?) What do you want to happen now?
It sounds like It is important for you to document what happened in writing, and you can do it in a professional way:
"Dear Principal, I appreciate your taking the time to meet with me yesterday, regarding my daughter (name) and the incident which took place in (Teacher's classroom on whatever date.) As you know, (teacher) made (my daughter) perform 100 jumping jacks in front of the other students, as punishment for failing a voluntary AR test. I do not believe it is in (Daughter's) best interest to remain in (Teacher"s) classroom, and I am requesting that (my daughter) be moved to another classroom."
Of course, if you want something else instead, you need to determine what that is. Modify the note accordingly. But do make sure it's documented in writing, or else it's easy to be ignored. Keep a copy for your files, too.
